Hi,
So when I click login, the popup works, but when I log in, it always takes me to a site saying that the user doesn't exist/password in incorrect. If I register a new user with the popup, the user is created fine, authentication link is sent. But when I try to log the user in, still nothing. I've checked the user manager and the users do exist. Not sure what else to check.
Using newest joomla with the sample content.

Hi.
Joomla 2.5 or "buggy" Joomla 3.2 ?
Not always those errors comes from template, sometime they are from Joomla itself -- in those cases we can not help -- before there would be solution from official channel. I have read that Joomla 3.2 have problems with authorization of users if you have used too many new features.

p.s.
I suggest to change template to default ( Beez or Atomic) and check again : login & registration process.
It will help you understand a source of failure.

Thanks for the help. It was a Joomla 3.2 problem. Found the workaround. Have to reset the passwords for accounts. Hopefully that will get fixed soon from Joomla's end.
